Inthiscase,potentialearningsfaroutweighpotentiallosses(1,300-1,000=300dollars).Yet,themajorityofpeoplewillstillrefusethisbet. Thefearoflosscreatesabiasinourdecision-makingprocess TheProspectTheorybyDanielKahnemanandAmosTverskyexplainsthatevenifpotentialwinningsarehigherthanlosses,mostofusprefernotto“taketherisk”.Thisriskaversionhasnegativeconsequencesinourdailylives: Certainpeopleprefertonotworkmoreinordertonotpaymoretaxes.Thereasonisthateveniftheyendupearningmoredespitehighertaxes,the“psychologicalcost”ofmoretaxesisdeterminedtobehigherthanpotentialincreasedearning. Manyofusarewillingtotakeonhighriskstonotacceptalreadyincurredlosses.Forexample,whenaplayerrefusestoloseatacasinoheorshewilltaketheriskoflosingmuchmoreevenifit’sobviousthechancesofwinningbacklostmoneyareverylow. Inthesamemanner,financialtradersoftendon’twishtoacceptloses.Thiscanencouragethemtotakeimportantrisks:insteadofsellingstockthatisdepreciating,theywillholdontoitintheslimchanceitmightincreaseinvaluelater.ThisexplanationoffinancialirrationalityisoneofthereasonsD.KahnemanearnedtheNobelPrizeinEconomicsin2002. Lossesweighmorethangains Formostofus,lossesandgainsarenot“worth”thesameamount(“Lossesloomlargerthangains.”):100dollarsearnedisnotworthasmuchas100dollarslost.AccordingtoKahneman,theaveragerisk-aversionforlossesisaround1.5to2.5timespotentialearningsdependingonthesituation.Thatmeansthatforourpreviousexamplewiththecointoss,youwouldhavetoofferabetwithaprizeof250dollarsandalossof100dollarsbeforemostpeoplewouldaccept. Wesystematicallypreferto“protectourgains” Whenchoosingbetweentwopotentialwinnings,wewilltrytominimizeriskandthereforewegenerallychosethe“safest”solution:acertainandimmediateearningisworthmorethanapotentiallybiggerscorethatisuncertainorpaysoutlater.Thiscanhelpunderstandwhystockthatisincreasinginvaluewillsometimesbesoldtooearlyinordertosafeguardimmediateearnings. Riskaversion Atthesametime,whenfacedwithachoicethatequatestolosing(losingaccordingtoourpointofreference),wearereadytotakeimportantriskstoavoidthis“loss”.Thiscomesintoplayinmanyunwisedecisions(e.g.,casinoplayerswhodoubledown,stayinalosingposition,etc.) Ourperceivedvalueoflossorgainisdiminishedwhenthelossorgainisfarfromourreferencepoint Lossesandgainsdon’thavethesamevaluedependingonourreferencepoint.Forexample,thecostofspending10,000dollarsversus10,100dollarswillbeperceivedasasmalldifference,whilethecostofspending100dollarsversus200dollarswillbeseenasamuchbiggerdifference.Thisisacognitivebiasthatrealestateandcarsalesmenarewellawareof!
